Turns out I was missing "dm_ble_evt_handler(event);" in my event dispatch function.

I'd suggest to try heart rate monitor example and if it works do code compare. Do you use latest SoftDevice and appropriate SDK?

Yes, because the pairing procedure simply times out (I don't get the timeout event, just disconnect) and then resumes advertising

Are you sure your device doesn't reset?

I check for errors everywhere. Also I call sd_ble_gap_sec_params_reply() only once as well. Interestingly enough some of the examples don't use sd_ble_gap_sec_params_reply() at all, for example the hear rate monitor. Why is that?

I don't think I can answer on your question but I can share my experience in connecting W8.1 with my code recently. After I implemented DFU service I noticed that sd_ble_gap_sec_params_reply() in my code called twice so I had to remove one. Another issue was parameter DEVICE_MANAGER_APP_CONTEXT_SIZE which was set to zero and one of the functions returned error. After those fixes I can connect to W8.1. Did you try to run in debug mode and put breakpoint in app_error_handler()? This is how I managed to find my issues
